Following slide shows in depth how one application is In-Place upgraded in a case of two upgrade domains. By default one WAZ application will have 5 upgrade domains allocated, which is maximum of domains which you can currently have.
If you want to change the number of upgrade domains use attribute upgradeDomainsCount of the web role config. More about this here.
Note that It's not possible to specify which role is allocated to which domain!!
Last but not least: Do not mix UpgradeDomains with FaultDomains.
